Commercial Real Estate Faces Rising Borrowing Costs as Fed Hikes Rates

The Federal Reserve raised its benchmark interest rate by 0.25 percentage points on Wednesday, bringing the federal funds rate to a target range of 3.75% to 4%. Fed Chairman Kevin Warsh said policymakers expect to hold rates steady throughout 2027, though the central bank’s quarterly projections show the potential for one more increase later in 2026. The unanimous vote marks the first rate increase since 2023, driven by inflation running at 3.4% in August—well above the Fed’s 2% target. The Iran conflict has pushed up global energy prices and fueled broader inflation across the economy.

Warsh emphasized the Fed’s focus on price stability, stating that inflation has run above target for more than five years. He described the U.S. economy as strengthening, a comment that sent stocks lower as investors interpreted the remark as a signal the central bank would tolerate additional hikes if needed. The Dow Jones Industrial Average dropped 631 points, while the S&P 500 fell 0.4%. President Trump criticized the move on Truth Social, calling for rates of 1% or lower and demanding the Fed cut rates quickly.

Banks will likely raise interest rates on commercial and consumer lending products in response to the Fed’s action. Commercial real estate borrowers face higher costs for acquisitions, refinancings, and construction loans at a time when property owners are already managing elevated interest expenses from the 2022–2023 tightening cycle. Oxford Economics noted that markets have priced in too much additional tightening, suggesting borrowing costs may stabilize sooner than feared. The rate increase complicates refinancing for property owners facing loan maturities, particularly in office and retail sectors where valuations remain under pressure.
